Abstract

Market volatility is an unavoidable feature of investing, but how investors and institutions respond to it largely determines whether long-term investment performance is sustainable. This article examines the nature and sources of market volatility, the tools used to measure investment risk, and the strategies that can protect and enhance risk-adjusted returns over time. It reviews foundational and recent research on portfolio theory, volatility modelling, risk measures, behavioural finance and sustainable investing. The Indian equity market illustrates the scale of volatility investors face. The Nifty 50 index fell about 38 percent between its January 2020 peak and its March 2020 low. On 24 March 2020, India’s volatility index reached an intraday level of 86.63, above its 2008 closing peak. The market then recovered sharply, and the Nifty gained 24.1 percent in 2021 alone. Over the same period, the number of demat accounts rose to about 10.8 crore by December 2022, bringing millions of new investors into a volatile market. An illustrative portfolio calculation shows how diversification can reduce volatility and potential losses. Moving from an all-equity portfolio to a balanced portfolio reduces annual volatility from 20 percent to about 11 percent and the one-year 95 percent value at risk from about 21 percent to 9 percent. The article sets out strategies including asset allocation, diversification, hedging, rebalancing, systematic investing, behavioural discipline and environmental, social and governance (ESG) integration. It concludes with recommendations for investors, fund managers and regulators.
